The percentage of Americans saying they were cutting back on their spending rose from 66% at the start of the year to 72% in September, where it has stayed for nine straight weeks. Spending, however, was up 5% in September from a year ago…..[it could be] that, more than two years into an anemic economic recovery, Americans are simply settling into a new routine, somewhere in between the forced austerity of the recession and the heady days that came before. Asked by Gallup whether they are watching their spending “very closely,” 88% of Americans said yes. That figure has hardly moved in two years.

The Wages of Economic Ignorance – Robert Skidelsky – Project Syndicate

Despite austerity, the forecast of this year’s UK structural deficit has increased from 6.5% to 8% – requiring an extra £22 billion ($34.6 billion) in cuts a year. Prime Minister David Cameron and Chancellor George Osborne blame the eurozone crisis; in fact, their own economic illiteracy is to blame. Unfortunately for all of us, the explanation bears repeating nowadays. Depressions, recessions, contractions – call them what you will – occur because the private-sector spends less than it did previously. This means that its income falls, because spending by one firm or household is income for another.

In this situation, government deficits rise naturally, as tax revenues decline and spending on unemployment insurance and other benefits rises. These “automatic stabilizers” plug part of the private-sector spending gap. But if the government starts reducing its own deficit before private-sector spending recovers, the net result will be a further decline in total spending, and hence in total income, causing the government’s deficit to widen, rather than narrow. True, if governments stop spending altogether, deficits will eventually fall to zero. People will starve to death in the interim, but the budget will be balanced.

The Anatomy of Global Economic Uncertainty – Mohamed A. El-Erian – Project Syndicate

Mohamed A. El-Erian, CEO of PIMCO, describes four key dynamics that will shape the future of the global economy:

  1. Many economies have built up excessive debt that is now causing market instability. They have three options for de-leveraging: default, like Greece; austerity, like the UK; or “financial repression” like the US — where “interest rates are forced down so that creditors, including those on modest fixed incomes, subsidize debtors”.
  2. Economic growth would reduce the ratio of debt to incomes: “Many countries, including Italy and Spain, must overcome structural barriers to competitiveness, growth, and job creation through multi-year reforms of labor markets, pensions, housing, and economic governance. Some, like the US, can combine structural reforms with short-term demand stimulus. A few, led by Germany, are reaping the benefits of years of steadfast (and underappreciated) reforms.”
  3. It is also important that the benefits of economic growth be shared across the entire community,  reducing income inequality and related social instability.
  4. Political systems in Western democracies, designed to support the status quo, are ill-equipped to deal with these “structural and secular changes”. Failure to adjust is the greatest risk.

“Those on the receiving end of these four dynamics – the vast majority of us – need not be paralyzed by uncertainty and anxiety. Instead, we can use this simple framework to monitor developments, learn from them, and adapt. Yes, there will still be volatility, unusual strains, and historically odd outcomes. But, remember, a global paradigm shift implies a significant change in opportunities, and not just risks.”

Youth Hit as U.K. Jobless Rate Rises – WSJ.com

The Office for National Statistics said its comprehensive internationally comparable measure of unemployment rose 129,000 in the three months to September to 2.62 million, the highest level since 1994. That lifted the unemployment rate to 8.3%, the highest rate since 1996, compared with 8.1% in the three months to August.

Within that figure, the number of unemployed people between 16 and 24 years old, known as youth unemployment, rose 67,000 in the three months to September to 1.02 million, a rate of 21.9%.

Berlusconi resigns, crowds in Rome celebrate | Reuters

[Silvio] Berlusconi, who failed to secure a majority in a crucial vote on Tuesday, stepped down as prime minister after parliament passed a package of measures demanded by European partners to restore market confidence in Italy’s strained public finances.

Former European Commissioner Mario Monti is expected to be given the task of trying to form a new administration to face a widening financial crisis which has sent Italy’s borrowing costs to unmanageable levels.

Greece’s Government Teeters – WSJ.com

Amid rising speculation he will have to resign his post, Mr. Papandreou’s overture to the center-right New Democracy party [to drop referendum plans if they can secure broad support for a new loan agreement and austerity measures] was a clear sign the prime minister and his Pasok socialist party no longer had the political clout to impose increasing financial hardships on its people to comply with aid conditions. Political insiders now predict a coalition as caretaker government to complete aid talks, followed by snap elections early next year.

Five Challenges facing President Obama

On his inauguration in 2009, Barack Obama inherited a massive headache from the GFC. With unemployment stubbornly above 9 percent, efforts to create new jobs have so far proved futile.

  • Low interest rates from the Fed failed to stimulate new investment. Richard Koo coined the phrase balance-sheet recession to describe private sector reaction to a financial crisis. Low interest rates have as much effect as pushing on a string. Corporations and households alike have no wish to borrow in the face of falling asset prices and erosion of their own balance sheets — and banks have little desire to lend.
  • Quantitative easing failed to lower long-term interest rates and stimulate employment. Instead it revived inflation expectations, creating a surge in commodity prices.
  • The trade deficit widened despite the falling dollar, reflecting an inability of US exports to compete in offshore markets — and a loss of manufacturing jobs as foreign exporters made inroads into US domestic markets.
  • Fiscal stimulus, whether through tax cuts or spending on education or infrastructure not only failed to create sustainable jobs but has left the taxpayer with a mountain of public debt.
  • The home construction industry, a major employer, remains stagnant. Inventories of new and existing homes amount to more than 12 months sales at current rates — when one includes “shadow inventory” of homes repossessed, in foreclosure, or with mortgages delinquent for 90 days or more.

Deflation threat
When the housing bubble collapsed, households and corporates were threatened by falling values and shrinking credit. Savings increased and were used to repay debt rather than channeled through the financial system into new capital investment. A deflationary gap opened up between income and spending: repaying debt does not generate income as new capital investment does. The gap may appear small but, like air escaping from a punctured tire, can cause significant damage to overall income levels as it replays over and over through the economy. The only way to plug the gap is for government to spend more than it collects by way of taxes, but the result is a sharp increase in public debt.

Five point plan
Companies are unwilling to commence hiring until consumption increases — and consumption is unlikely to increase until employment levels rise. The only solution is to create sustainable jobs while minimizing borrowing against future tax revenues.

  1. Stop importing capital and exporting jobs.
    Japan and China have effectively maintained a trade advantage against the US by investing more than $2.3 trillion in US Treasuries. The inflow of funds on capital account acts to suppress their exchange rate, effectively pegging it against the greenback. Imposition of trade penalties would result in tit-for-tat retaliation that could easily escalate into a trade war. Capital flows, however, are already tightly controlled by China and others, so retaliation to capital account controls would be meaningless. Phased introduction of a withholding tax on foreign investments would discourage further capital inflows and encourage gradual repatriation of existing balances over time. Reciprocal access to capital markets could then be negotiated through individual tax treaties.
  2. Clear excess housing inventories.
    Supporting prices at current levels through low interest rates will prevent the market from clearing excess inventory. Stimulating demand through home-buyer subsidies would achieve this but increases public debt and, as Australia discovered, leaves a “shadow” of weak demand if the subsidy is later phased out. Allowing home prices to fall, on the other hand, would clear excess inventory but threaten the banking sector. Shoring up failing banks also requires funding, although this could be recovered over time through increased deposit insurance.
  3. Increase infrastructure spending.
    Infrastructure projects should not be evaluated on the number of jobs created but on their potential to generate future revenue streams. Whether toll roads or national broadband networks, revenue streams can be used to repay public debt. Projects that generate market-related returns on investment also open up opportunities for private sector funding. Spending on education and community assets should not be funded with debt as they provide no viable revenue streams for repayment. The same goes for repairs and maintenance to existing infrastructure — they should be funded out of current tax revenues. Similarly, research and development of unproven technologies with open-ended budgets and uncertain future revenues.
  4. Raise taxes to fund infrastructure investment.
    Raising taxes to repay debt, as FDR discovered in 1937, has the same effect as a deflationary gap in the private sector and shrinks national output. But raising taxes to fund infrastructure investment leaves no deflationary gap and increases the overall level of capital investment — and job creation — within the economy.
  5. Increase austerity.
    Cutting back on government spending merely re-opens the deflationary gap between income and spending. Reducing regular spending in order to free up funds for infrastructure projects, however, would leave no deflationary gap while accelerating job creation within the economy.

Bi-partisan approach
The magnitude and extent of the problems facing the US require a truly bi-partisan approach, unsuited to the rough-and-tumble of a vibrant democracy. Generational changes are required whose impact will be felt long after the next election term. It will take true leadership to forge a broad consensus and set the US on a sound path for the future.

Papandreou’s Hold on Power Weakens – WSJ.com

ATHENS—-Embattled Greek Prime Minister George Papandreou has called an emergency cabinet meeting later Tuesday amid an open revolt in his Socialist party that could topple his government.

“Papandreou is trying to control a growing revolt in the party after the defections and calls for him to resign. The future of the government may be decided at the cabinet meeting,” a senior party official told Dow Jones Newswires…….

The referendum is seen as a high-stakes gamble aimed at quelling a public backlash against controversial austerity policies but at the risk of derailing plans aimed at solving the euro zone’s debt crisis.

Europe falls on Greek referendum

Dow Jones Europe Index has fallen hard since Greece announced it will hold a referendum on the austerity measures it has to take in return for the EU/IMF bailout proposal. Bearish divergence on 21-day Twiggs Money Flow indicates medium-term selling pressure. Breach of medium-term support at 230 would signal another test of primary support at 210. And failure of 210 would signal a decline to the 2009 low of 150*.
